When I run the SL demo app locally for SL 2009.3.1208 (Dec 8, 2009) it brings me to a page that says install silverlight 3. The problem is I already have SL 3 installed. I go to other sites and the SL apps run fine. I went ahead and attempted to install SL 3 but gives me the error that it is already installed.
The SL demo worked fine prior to this version.

Hi Gary,
That is very strange. Usually this happens when you have previous version of Silverlight Runtime. Can you send me the versions of Silverlight SDK and Silverlight Runtime you are using, you can see them in Programs and Features.

I figured it out. Starting the demo wants to add a new tab to an existing ie process. When the ie that is open is 64 bit version then that's when i get the error. If I close all ie windows and force it to open a new 32 bit ie then all is good.
I take it that silverlight is not supported on 64 bit browsers?

Yes currently Silverlight doesn't support 64 bit browsers. More info you can read in this thread:
